More info is needed to explain this, since there are many possible causes.

1) Auth-Type = System is not understood by all RADIUS servers. Which
server are you using? If it is Livingston 1.16, you need Password =
"UNIX" as an example.

2) System-based authentication is incompatible with CHAP.

Did you look in the logfile? /etc/raddb/logfile or the equivalent is
often very helpful.
